What is a Systematic Investment Plan (SIP)?
A Systematic Investment Plan (SIP) is an investment vehicle offered by mutual funds that allows you to invest a fixed amount regularly (monthly, quarterly, or yearly) into a selected fund. Instead of making a large lump-sum investment, SIP instills disciplined saving, averages out the cost of acquisition through market cycles, and harnesses the mathematical power of compounding.
How Does SIP Work?
When you invest via SIP, your money buys units of a mutual fund scheme on a specific date each month. If the market is down, the fund's Net Asset Value (NAV) is lower, meaning your money buys more units. If the market is up, your money buys fewer units. Over time, this averages out the cost per unit (Rupee Cost Averaging), protecting you from the risk of timing the market.
How is SIP Return Calculated?
Mutual fund returns are compounded annually, but contributions are monthly. Therefore, the calculator determines the returns by compounding each installment individually from the date of payment to the maturity date. For standard calculations, a monthly periodic interest rate (annual return / 12) is applied to the installments.
SIP Compounding Formula
The maturity value is estimated using the formula:
**M = P × [ ( (1 + i)ⁿ - 1 ) / i ] × (1 + i)**
Where:
- **M**: Future Maturity Value
- **P**: Monthly Investment Amount
- **i**: Monthly Interest Rate (Annual Rate / 12 / 100)
- **n**: Total Number of Installments (Months × Years)
What is Step-Up SIP?
A Step-Up (or Top-Up) SIP is a feature that allows you to increase your SIP contribution amount by a fixed percentage or amount every year. As your income grows over your career, stepping up your SIP ensures you are investing a proportional amount of your savings. This minor annual increase builds massive incremental wealth over long tenures.
How Much SIP is Needed to Reach ₹1 Crore?
Reaching a target corpus of ₹1 Crore depends on your tenure and growth assumptions. For example, at a 12% expected annual return:
- In 10 Years: Requires a SIP of ₹43,040 per month.
- In 15 Years: Requires a SIP of ₹19,820 per month.
- In 20 Years: Requires a SIP of ₹10,000 per month.
- In 25 Years: Requires a SIP of ₹5,270 per month.
SIP vs Lumpsum
A SIP is ideal for salaried individuals to invest systematically and mitigate market volatility. A lump-sum investment is a one-time capital commitment. While a lump sum can generate higher returns if invested at a market bottom, it exposes you to high timing risks. SIP provides peace of mind and rupee cost averaging.
How Inflation Affects SIP Returns
While compounding grows your nominal corpus, inflation erodes the value of currency. For instance, ₹1 Crore will not buy the same goods and services 20 years from now. By applying a standard inflation rate (usually 6% in India), you can determine the actual purchasing power of your future wealth in today's money values. This helps set realistic financial goals.
